St Kilda... I reckon... because easy to get to city, lots of places to hang out, and the beach!!

Sounds good :) do you know if that's far from the airport, and what's the best way to get there from the airport?

Pretty much everything is far from the airport... Melbourne's airport is about 30km out of the city!!

Google "Dandenong Airport Bus" - they have a service to get you to St Kilda (and the main hostels) for AUD15. By far the cheapest option, but you have to book them in advance.
